Wells Fargo believes the recent rotation across equity markets has largely run its course, suggesting investors should shift their attention towards individual stock selection rather than broad sector positioning.
The bank’s sentiment indicator generated a buy signal last week, improving to -0.9 from -1.0 the previous week. However, its analysis suggests opportunities are becoming increasingly dependent on company fundamentals, particularly within technology and healthcare.
AI Stocks Face Greater Scrutiny Over Spending
Wells Fargo noted that correlations between semiconductor stocks, hyperscalers and software companies have turned positive over the past month, suggesting investors have increasingly treated technology and artificial intelligence stocks as a single group.
This contrasts with July, when performance across these segments was more differentiated.
The bank continues to identify opportunities among hyperscalers and infrastructure software providers but expects investors to demand greater capital discipline.
Within software, its analysts favour companies positioned to benefit from AI infrastructure investment and cybersecurity demand over application software businesses.
Healthcare Remains Attractive Despite Sentiment Warning
Wells Fargo maintains a positive outlook on healthcare, identifying it as one of the few sectors experiencing accelerating earnings-per-share growth.
However, its contrarian sentiment indicator has issued a sell signal for biopharmaceutical and life sciences stocks, repeating a warning last triggered in late September.
The bank continues to favour higher-quality companies over stocks with greater sensitivity to broad market movements.
Elections Could Influence Sector Performance
Wells Fargo also highlighted political developments as potential catalysts for changes in market leadership.
In Israel, betting markets indicated approximately a 27% probability of a victory for Benjamin Netanyahu. The bank suggested that an alternative election outcome could support lower-quality, interest-rate-sensitive cyclical stocks, including companies in the Russell 2000 and consumer sectors.
For the US midterm elections, Wells Fargo believes a divided Congress could benefit AI-related equities.
The bank also identified gubernatorial elections in Texas and Georgia as important for data centre development. Texas accounts for approximately 27% of planned gigawatt capacity, while Georgia represents 7%.
AI Financing Requirements Could Reach Trillions
The scale of future AI investment remains a major consideration for technology investors.
Wells Fargo credit strategist Ravi Shukla estimates that the seven largest hyperscalers could issue approximately $400 billion in debt during 2027.
The bank also projects financing shortfalls of around $80 billion for neocloud companies, alongside potential corporate financing requirements of up to $1.6 trillion over the next year, equivalent to approximately 7% of the M2 money supply.
With the positioning-driven rotation largely complete, Wells Fargo’s outlook places greater emphasis on earnings quality, financial discipline and companies capable of supporting continued investment without excessive balance sheet pressure.
